right-click somewhere inside menu
Arrange Icons By->Auto Arrange

When I drag shortcuts to the folder they have the right icons but TLB doesn't show them:

Just on the off chance.

Did you press right click and choose REFRESH. That should get your icons setup correctly.

change icons there.

I do have Icon Packager 2.0 and it doesn't change the icons on the true launch bar only icons that are actually in the Quick launch folder.

I'd be curious where the TLB gets it icon info from ?
